How hiring an overseas contractor works
- Scope the engagement in writing. Define deliverables, term and fee before anyone starts. A genuine contractor controls how the work gets done, uses their own equipment, and can in principle work for others; a scope that reads like a job description is evidence against you from day one.
- Test the classification before the contract. The IRS weighs behavioural control, financial control and the type of relationship, and says no single factor decides it; the country where your contractor lives applies its own version of the same inquiry, and that local test is the one that governs the working relationship.
- Contract, invoice and pay. Use an agreement that works under the contractor's local law, with an explicit intellectual property assignment, an invoicing cadence and an agreed currency. Pay against invoices, not on a payroll calendar, and keep the paper trail; how you pay is itself classification evidence.
- Reassess as the relationship deepens. Fixed hours, exclusivity, a manager approving leave and tools issued by you all push the relationship toward employment over time. Review the facts at least annually, and treat a contractor who now works like an employee as a conversion decision, not a paperwork problem.
Why classification is the whole risk
There is no global definition of a contractor. The IRS asks whether the company controls what the worker does and how the work is done, who controls the business side of the relationship, and whether the arrangement looks permanent or benefit-bearing; it is explicit that the full relationship has to be weighed and documented. For US wage and hour law the Department of Labor applies a separate economic reality analysis under a final rule effective 11 March 2024, and warns that misclassified workers lose minimum wage and overtime protections. Neither test travels: a developer in Portugal or a designer in the Philippines is classified under Portuguese or Philippine law, which is usually stricter than the US tests, and the local authority does not care that the contract recites independence.
The consequences run in one direction. A reclassified contractor becomes a back-dated employee: unpaid employer social contributions, holiday and severance entitlements, and in some countries fines on top, typically assessed for the whole period of the engagement. On the US side, a worker who believes they were misclassified can file Form 8919 to report uncollected Social Security and Medicare tax, which puts the question in front of the IRS for you. The cheap arrangement is only cheap while the facts genuinely support it.
When a contractor abroad should become an employee
The pattern that ends badly is a full-time contractor with one client, fixed hours and a manager, kept on an invoice because opening an entity is not worth it. That is exactly the gap an employer of record exists to close: the EOR employs the person under a compliant local contract, runs payroll and the statutory contributions, and the monthly fee replaces an open-ended reclassification exposure with a known cost.
